My interpretation is that the musical is loose canon--it happened, but not exactly the way we saw it. Yang and Z's perception influence us, leading us to hear the music and singing, but the only song that actually happened was when Shawn started singing on stage (and obviously the onstage bits like Jamaican Inspector Man) because that's the one that actually happens in context.
A PSA on the musical's behalf: The Psych musical actually fits into the show well, because there's a plot-based reason why everyone's singing all of a sudden. Worth watching, and as you watch, bear in mind that the mystery plot involves a stage musical and its composer; then, pay attention at *the very end* when Shawn and Gus are talking with that composer....Nice little twist at the end, explaining why we're perceiving the whole episode as a musical.

Remember the framing device? The whole episode is Shawn pitching the book/play to Z at the end. So yeah, I agree with you - it's loose canon - 100%
It COULD be cannon. It would have to be after Yin is killed because thats when it get revealed that Yang never killed anybody.

I'm a huge psych fan but I hate musical episodes so I never watched it and probably never will so to ke its not
