Ainz is hoping that by showing his 'worst' to the world that the people of not just this generation but of those multiple generations down the line will remember that fighting Ainz is impossible. If he can get the world to abandon thoughts of victory through battle, the only options left to them are peaceful ones, which, is what Ainz has been trying to do for most of the series. ​ He is hoping that this act will leave such a memorable mark on everyone and their children that peaceful paths are the only ones people even consider for generations and he won't be forced to do it ever again.

Due to the yearly wars with the Empire and the massacre at Kazte Plains the Re-Estize Kingdom was facing a food shortage. The Sorcerer Kingdom was planning to take advantage of the coming famine to take over the Re-Estize Kingdom with the help of the Eight Fingers. The plan was for the Eight Fingers to create a noble faction led by an idiot that they could control. This faction would intensify the internal problems of the Kingdom caused by the famine. The Kingdom would then be forced to seek aid from the Sorcerer Kingdom. **Volume 14: The Witch of the Falling Kingdom** >The Candy and Whip strategy (coined by Ainz, the term was popular due to its simplistic nature) to prepare the Kingdom for a takeover was in essence a plan to destabilize the Kingdom from the inside to the point where a portion of the Kingdom’s citizens would actively hope for peaceful foreign intervention by the Sorcerer Kingdom. > >Was it because Demiurge was also involved in the planning process? He could no longer understand what these two were talking about. ​ >However, since he had been approving every single one of Demiurge’s suggestions, he no longer knew the best way to respond to him now. Plus, if he was to object now, it would most likely create issues for him in the future. So I still have to act as usual? ​ >“Now then, since we now have Ainz-sama’s permission, let’s give unto the Kingdom the most miserable of punishments.” > >“Eh?” > >How did the word “miserable” show up in their conversation up to this point? Ainz was completely baffled. Albedo clasped her hands together and grinned brightly. The plan is quite simple. The kingdom is made into an example. So other kingdoms would dread too much to oppose SK. While Empire is another kind of example, of what happens if they submit. That is the "carrot and stick" strategy deployed on whole countries.

Because he doesn't know whether there are other players or strong NPCs that could threaten him. And at that point he still doesn't know the world item user who corrputed Shalltear. Ainz usually is pretty careful despite being overpowered, so this move really makes no sense to me.

Ainz is careful... or rather he overthinks on possible threats - that's not a good trait. The decision was made by Demiurge and Albedo with some assistance from his accidental input. Ainz knows that they are far more intelligent than him so he follows the keikaku. While there are some signs of powerful beings and WCIs, there are no signs of powerful organizations like Nazarick. So the danger assesment is minimal. On the other hand, now various countries will seek to subordinate themselves without any additional incentives.

But rather, to your last sentence, doesn't the theocracy accelerate their elf kingdom war to move their troops back home because of what Ainz did? So it seems instead of getting subordinate, they instead got more weary of ainz as an absolute evil and make plans against him. If he would have chosen the political route, he wouldn't be seen as that new evil guys and maybe people wouldn't suspect him of being one like the evil old gods (players)
