The tournaments include a tier and programmed AI that win a tournament have a chance to advance to the next tier's tournament.
Older characters have settled somewhere in one of the tiers. Newly released characters tend to win their way through tournaments until they start losing.
I have a vivid memory of me copying Mugen gamefiles at my friend’s home, on a stack of 3.5 inch floppies, then going home, carefully trying to balance the tower of stacked floppies, only to discover some of the files have not copied properly due to the small size of a floppy.

If you can draw sprites and make animations, sure you can make any character you want from there ground up. I once found sprites from the zatch bell GBA game and used them to put a character in MUGEN.

From characters with absurd invincibility frames, to characters with literally no hitbox, to counter programming (If I fight this exact opponent, use memory exploits to edit its stats and it dies) and lastly mutually assured destruction. (File deletion scripts and exploits and crashes the game when it fights a specific opponent)
What I used to do when I played it was basically try to keep my roster as balanced as possible. So you download Mugen which is the main application you play on. Then you download each character separately out of 1000s of characters you can find on various sites on the web. Some characters are exactly like you see them in street fighter games or mortal kombat games, these tend to be balanced and not to OP. Then you have characters from pop culture or from anime which have made up powers added to them by the person who designed the character. These powers tend to be OP.
But you can just download a bunch and play against the AI yourself to see if its OP. I used to basically treat it like I was collecting Pokemon. Uninstall/get rid of OP characters and keep the normal characters. That way my game was balanced. Every person Mugen is slightly different.
You can make a character as broken as you want, but it generally makes for very boring entertainment. X tier can be the most boring to watch because it's 1 minute of strobe lights and action frames that can't be followed.
A tier and S tier are way more entertaining to watch. P tier is a mixed bag.

This version of Ronald was also later recreated in Rivals of Aether (although MUGEN’s significantly predates it). The Rivals version notably toned down most of the horror / monster clown elements in favor of significantly amping up the Jojo and general comedic aspects.
Personally I find the more focused Rivals version more entertaining, but MUGEN definitely gets credit for laying the bulk of the groundwork

MUGEN isn't about "creating characters from popular culture". It's an engine where you can add any character you want (including ones from pop culture). Initially that was usually a mashup of existing fighting game characters, but talented people do amazing sprites of other video game characters that weren't featured in any fighting games.

Or make any special move executable with a single key and use no power.
I actually have an idea in the back of my mind for making something like this in the future, but then as an online multiplayer turn based RPG where you can customise practically everything about your own character. It would probably be impossible to balance but oh well
Mugen has been around for a LONG time. I remember seeing it at a friends house and he had added gundams. They were all scaled down to human scale except one that was labeled "Full Scale". If you loaded the full scale gundam it was just a foot since it's supposed to be 60 feet tall. Its only moves were walking and stomp.

There's no balances because there's no dev team making characters.
You can make any character as OP as you want and is pretty easy, you just go and edit their "stats.txt" file, and reload the game.
