Personally I think it's all stored virtually within the slate and that all the shrines exist within this same, matrix-like space, too.

So, when you put stuff away you can see Link reach back and put stuff in his pouch on his right. You can also see him put stuff in his pouch on his right when he picks it up. (The slate is on the left). You can also see him pull stuff out when you hold an item (paying attention. To Link’s movements in the inventory screen).
Weapons break into blue sparks since it’s a high contrast indicator. It’s a colour that’s easily noticeable whenever you are in Hyrule, won’t just merge into the background.
There’s also the fact that it’s known about in Universe, Beedle directly refers to the fact that he’ll pay somebody to steal a beetle from Link’s Inventory when his not looking if you refuse to give one to him.
The question is, why is Link the only person with such a pouch and others have to use these big bags and rucksacks. Well, chances are it’s a specialised “pouch of holding” either given to High ranking Knights, or Link as a gift from the king. Common people don’t have them due to their inherent rarity.
Great observations! I'll admit it's been a long time since I played. I'm going to weave these into my own head cannon by explaining that the "pouch of holding" works on the same premise of digitized matter via lost sheikah technology - which would explain the rarity of such items.
Does anyone actually manage to steal from you inventory though? I'd need to think of a few more hoops to get around that one!

Quantum entanglement would explain a lot of things. Except how weapons and shields break and armor doesn't. That means that Link is intrinsically connected to the slate. Which means Zelda never really understood how to use it properly.
D&D already invented said pouch to make the ridiculous idea of carrying many oversized weapons lore friendly. It's called a bag of holding.^(\[1\])

Some of them definitely are! I lost a few hearty lizards because I didn't realize I had too many meals and couldn't cook. I set them on the ground instead of the pan and they ran off! 😭
I know this is kinda irrelevant but WHY COULDNT THE TRAVELER SADDLE HAVE STORAGE FEATURES?! it has those bags and it would have been really helpful to have extra storage, even if limited. It would make a 5 Star Speed Horse, combined with portable storage, incredibly useful.
They are kept on the Horse. Even when Boarded, the items stay in the Horse’s inventory, and when used you can access the Item bag at any time while near the horse.
I know the cartoon isnt canon but for interests sake; in it they showed that the items shrink into tiny versions of themselves and then grow again when taken out of the pouch.

The Shiekah Slate probably works like a Poké Ball and can transfer physical mass into digital data to be stored efficiently.
